Sterling gains as US Treasury buyback tempers yields and Dollar ahead of Fed minutes

Sterling advanced against the Dollar on Wednesday after the US Treasury moved to support liquidity through a buyback of longer-dated bonds, following a session in which the US 30-year yield touched its highest level since 2007. GBP/USD was trading at 1.3610 after hitting 1.3630, its strongest level since 11 May. The Treasury’s announcement helped pull yields lower and weighed on the greenback, with the US Dollar Index down 0.84% at 98.80, close to levels last seen at the end of May.

Long-end yields had been pressured higher by stronger-than-expected inflation expectations linked to elevated oil prices and the unresolved US–Iran conflict. Markets were also positioned for the release of the Federal Reserve’s latest meeting minutes, after the last decision produced three dissenters. In the UK, July inflation was mixed: headline CPI rose from 2.6% to 2.9% year on year, while core CPI held at 2.6% versus an expected 2.5%. Money markets reflected an 80% probability of the Bank of England holding rates, alongside a 20% chance of a 25 basis-point rise at the 17 September meeting, according to Prime Terminal.

Strategies For GBP/USD And Derivatives Trading

We advise derivative traders to cautiously hedge their long Sterling exposures using short-term put options as the GBP/USD pair approaches overbought territory at 1.3610. While the recent US Treasury bond buybacks have successfully pushed the US Dollar Index down to 98.80, the rally looks stretched with the Relative Strength Index sitting at 68.2. Historical data shows that when the daily RSI is this close to the 70 overbought threshold, currency pairs often face a temporary technical pullback.

In the interest rate options market, we recommend positioning for higher volatility ahead of the release of the upcoming Federal Reserve minutes. Given that Kevin Warsh is a newly appointed Fed Chair with unestablished policy patterns, traders should look at straddle strategies on US Treasury options to capture sharp yield movements. This is especially critical because three regional Fed presidents dissented at the last meeting, hinting at deep internal divisions over the direction of interest rates.

Energy Market Hedging And UK Interest Rate Outlook

We also suggest using call options on crude oil derivatives to hedge against renewed inflation risk, as Middle East tensions continue to threaten global energy supplies. Recent energy market data shows Brent crude has been fluctuating near elevated levels due to the ongoing US-Iran friction, which keeps long-term inflation expectations high. If geopolitical friction escalates, energy prices could spike quickly, forcing bond yields back up and reversing the Treasury’s recent intervention efforts.

Finally, traders should look to exploit the potential mispricing in sterling interest rate swaps ahead of the Bank of England’s September 17 meeting. Currently, money markets are pricing in an 80% chance of a hold and only a 20% chance of a rate hike, but the UK core CPI unexpectedly rising to 2.6% YoY suggests underlying inflation remains sticky. We believe short sterling futures present an attractive risk-reward profile if the central bank is forced to adopt a more hawkish stance than the market currently anticipates.
