Sterling traded 0.35% higher at about 1.3533 against the US dollar during Friday’s European session, as GBP/USD advanced while the greenback weakened. The move came as traders reduced expectations of a Federal Reserve interest rate increase at the September policy meeting.

The US Dollar Index (DXY) was down 0.23% at around 99.70, reflecting softer demand for the currency against a basket of six majors. According to the CME FedWatch tool, the probability of the Fed keeping rates unchanged in September rose to nearly 65%, a shift from a month earlier when markets had assigned 75% odds to two Fed hikes by the September meeting.

Trading Opportunities Amid Fed Repricing

With the US Dollar Index slipping to 99.70 and the British Pound climbing toward 1.3533, we see a clear shift in momentum that derivative traders should exploit. The market has rapidly repriced September Federal Reserve expectations, with the CME FedWatch tool now showing a 65% chance of a policy pause. We recommend that option traders target short-term GBP/USD call options to capture further upside as this dollar weakness persists.

Historical Trends and Strategic Hedging

Historically, when the Fed pauses while the Bank of England holds rates steady, the sterling has tended to outperform the dollar by an average of 1.8% in the following four weeks. Recent economic data showing a cooling US job market further supports this trend, suggesting the greenback’s downward slide is far from over. This widening monetary policy divergence makes executing bull call spreads on the pound a highly attractive play for the coming weeks.

We must also prepare for heightened volatility as the September central bank meetings draw closer. To hedge against sudden market reversals, we advise using long straddles on the Dollar Index to profit from any unexpected policy surprises. Staying nimble with these derivative strategies will allow us to capitalize on the dollar’s decline while protecting our capital.
