OCBC Warns Burnham Fiscal Flexibility May Weigh on Sterling as EUR/GBP Eyes 0.87 Rebound

OCBC said renewed UK fiscal concerns under Prime Minister Andy Burnham could weigh on the pound, even after he appointed John Healey as Chancellor in a move viewed as market-friendly. The gilt market was unsettled after Burnham suggested he would use “any flexibility” within the UK’s fiscal rules, setting up tension ahead of the Autumn Budget and next year’s Spending Review. The bank expects any near-term fiscal steps, with the Budget still several months away, to be modest and targeted.

The bank sees the recent EUR/GBP correction—taking the cross to its lowest level in a year—as close to finishing, and forecasts EUR/GBP will recover towards 0.87 over the coming months. It also points to higher energy prices as a factor that could prompt additional rate hikes in Europe, while arguing the Bank of England is less likely than regional peers to tighten policy, which may limit further GBP gains.

Derivative Opportunities Amid Pound Weakness

We see a prime opportunity for derivative traders to position for a rebound in the EUR/GBP cross as the British Pound’s recent strength begins to fade. The currency pair recently touched a one-year low near the 0.8400 level, leaving it highly vulnerable to an upward reversal. Fiscal Risks and Rate Differentials To Drive EUR/GBP Higher
