National Australia Bank reported that its business confidence measure fell quarter on quarter. It moved to -0.1 in the fourth quarter from 2 in the previous quarter.

The drop in business confidence we saw in the final quarter of 2025, falling into negative territory at -0.1, is a significant bearish signal. This tells us businesses are pessimistic about the future, which often precedes lower investment and hiring. For us, this increases the probability of a weaker Australian dollar in the short term.

Implications For The Australian Dollar

We should consider positions that benefit from a falling AUD/USD exchange rate, such as buying put options. This view is strengthened by recent data showing January’s annual inflation rate cooling to 2.9%, which gives the Reserve Bank of Australia more room to consider rate cuts. Historically, when business confidence has turned negative, like it did during the slowdowns of 2011 and 2019, the AUD has underperformed in the following months.

This pessimism will likely translate to the stock market, impacting corporate earnings expectations. The ASX 200 has already seen a sluggish start to 2026, struggling to hold gains as global sentiment shifts. We can use index derivatives to hedge portfolios or speculate on a downturn, such as buying put options on the XJO.

The weak confidence and slowing inflation build a strong case for the RBA to adopt a more dovish tone. While they held rates steady in their early February meeting, the market is now pricing in a higher chance of a rate cut by mid-year. Traders should be watching interest rate futures, as these will be sensitive to upcoming employment and retail sales data.

Given this uncertainty, we expect market volatility to pick up from the relatively calm levels seen at the end of last year. Increased implied volatility makes options strategies more compelling. Buying protective puts on major Australian banks and miners could be a prudent move to guard against a potential economic slowdown.
