Gold slips as dollar firms, oil retreats on Iran hopes ahead of Federal Reserve decision

Gold (XAU/USD) slipped on Tuesday as the US Dollar firmed, even while oil extended its pullback on hopes of an end to the US-Iran war. Spot traded near $4,034, down 1.0% on the day, after failing to hold above $4,100 on Monday. Donald Trump said talks were going well but warned military action could resume if negotiations fail, while Iran denied direct discussions with the US. Oman also put forward a plan involving joint management of the Strait of Hormuz via “voluntary fees”, which would prevent Iran having sole control of the route.

Oil has now surrendered all last week’s gains, with WTI around $80.15 and down for a third straight session, yet prices remain elevated and keep inflation in focus. Markets are also braced for Wednesday’s Federal Reserve decision: the policy rate is expected to stay at 3.50%-3.75%, although the CME FedWatch Tool implies about a 35% chance of a 25-bps rise after June’s meeting chaired by Kevin Warsh. Technically, XAU/USD sits below the 20-day SMA near $4,072, while RSI is 43.42 and ADX is near 32; resistance is seen at $4,072 then $4,179, with support at $4,000 and the lower band near $3,964.

Volatility Strategies Ahead of the Fed Decision

We recommend that derivative traders brace for intense volatility over the next 48 hours as the Federal Reserve decides on interest rates. While the market favors a pause at the current 3.50%-3.75% level, the 35% chance of a surprise hike means we should avoid naked directional bets without proper hedging. Historical data shows that sudden, unexpected rate hikes can trigger rapid 5% to 10% sell-offs in precious metals within a matter of days.

To trade this high-stakes Fed decision, we suggest utilizing long strangle options on XAU/USD to profit from a sharp breakout in either direction. If the Fed delivers a surprise hike, we should immediately buy put options targeting the lower Bollinger band near $3,964. Conversely, if the Fed signals a pause and downplays inflation, we can buy call options as gold looks to reclaim its 20-day moving average of $4,072.

Macro Backdrop and Derivative Trade Setups

With US CPI inflation currently hovering above the 3% mark and the 10-year US Treasury yield trading near 4.15%, the opportunity cost of holding non-yielding gold remains very high. We believe this macroeconomic backdrop supports a bearish bias for gold in the coming weeks unless geopolitical tensions flare up again. Therefore, we should favor short-medium-term bear put spreads to limit our risk while positioning for a potential drop below the psychological $4,000 level.

For energy derivatives, we should monitor West Texas Intermediate (WTI) closely as it trades near $80.15, down from its recent peak but still high enough to pressure consumer prices. If the proposed joint management of the Strait of Hormuz succeeds and eases supply fears, we expect WTI to slide toward $75, making bear call spreads highly attractive. However, we must remain ready to reverse these positions and buy protective calls if peace talks fail and oil spikes back toward the $90 range.
