Euro hovers near three-month lows as hawkish Fed bets and $100 oil prop up dollar

The euro held near three-month lows on Friday and was trading around 1.1380, after falling 0.8% this week and almost 2% over the past fortnight. The US dollar stayed supported by a hawkish repricing of Federal Reserve expectations alongside rising US Treasury yields, while higher oil prices added further strain for the single currency. Eurozone data offered little relief: Germany’s GfK consumer confidence index for October slid to -30.6 from -26.6, compared with expectations of -27.4. Income expectations dropped to -15.0 from 1.7, while the willingness to save rose to 21.5 from 15.5, pointing to weaker purchasing plans.

Energy remained central to the macro backdrop, with Brent trading a few cents under the $100-a-barrel level, a headwind for oil-importing eurozone economies. In the US, September PMI data showed activity strengthening beyond forecasts, with wage growth and high energy costs feeding through to prices. Markets were pricing further tightening, including a 70% probability of another 25bp hike in October, and expectations for an additional increase by year-end.

Currency and Energy Market Strategies

We are seeing the Euro struggle near three-month lows around 1.1380, heavily weighed down by weak Eurozone consumer sentiment. Given the German GfK Consumer Confidence index plunge to -30.6, we expect further downward pressure on the common currency. Derivative traders should consider buying short-term EUR/USD put options to capitalize on this deepening weakness.

With Brent crude hovering just below the critical $100 mark, energy-importing European economies are facing severe pressure. Historically, sustained oil prices at these levels have correlated with a notable drop in Eurozone industrial production, which fell by over 1.5% during similar energy spikes in recent years. We recommend trading call options on Brent crude futures to benefit from this ongoing energy squeeze.

Hawkish Fed, US Dollar Strength, and Volatility Plays

Across the Atlantic, strong US economic data is fueling expectations of another Federal Reserve rate hike, with markets pricing in a 70% probability of a 25-basis-point increase in October. To exploit this hawkish outlook, we suggest trading interest rate futures or buying call options on the US Dollar Index (DXY). This strategy allows us to capture the widening yield spread between the US and Europe.

Looking at historical trends, when the Euro drops 2% in two weeks, currency volatility typically jumps by more than 12% in the following month. We believe traders should look into volatility-based strategies, like long straddles, to profit from sudden market swings. This helps us protect our portfolios while staying ready for sharp market moves.
