The US Dollar Index (DXY) extended gains for a second day, trading around 100.00 in Tuesday’s European session, as the USD held firm against major peers. Geopolitical tensions rose after Donald Trump described his proposal to Iran as a “last chance” for diplomacy, after calling off a major military strike and signalling talks to safeguard the Strait of Hormuz while addressing US concerns over Iran’s nuclear programme. Iranian figures rejected the terms, with General Mohsen Rezaei warning that any foreign forces seeking to enforce an additional corridor would be targeted.

Markets also weighed US monetary policy signals after the central bank left rates unchanged in July. The CME FedWatch tool showed traders pricing roughly a 65% probability of a 25-basis-point hike at the Federal Reserve’s September meeting. In parallel, Fed official Williams delivered a 6/10 FXS Speechtracker score versus a 5.8/10 historical average, while reiterating the 2% inflation goal; the FXS Fed Sentiment Index fell 1.47 points to 146.76, still above the neutral 100. The USD remains dominant in FX, accounting for over 88% of global turnover, or about $6.6 trillion a day in 2022, while QE and QT continue to shape dollar dynamics.

FX and Energy Market Positioning Amid Geopolitical Risks

As the US Dollar Index hovers around the critical 100.00 psychological level, we believe derivative traders should prepare for heightened volatility in the foreign exchange market. Historically, the 100 mark has acted as a major pivot point, and the escalating tensions in the Middle East could quickly spark a safe-haven rally. We recommend utilizing long call options on the USD against major peers to hedge against sudden capital flows into the greenback.

The standoff over the Strait of Hormuz directly threatens a vital global energy chokepoint, through which roughly 20% of the world’s liquid petroleum consumption flows daily. To capitalize on this risk, we suggest traders look at bull call spreads on Brent or WTI crude oil futures to capture sudden spikes. If the Iranian leadership acts on its threats to target foreign vessels, oil options will likely see a rapid expansion in implied volatility.

Interest Rate Futures and Equity Risk Management Strategies

With the CME FedWatch tool pricing a 65% probability of a 25-basis-point rate hike in September, short-term interest rate futures are reflecting a high degree of uncertainty. We can exploit this by entering positions that benefit from a hawkish Fed, as policymaker confidence suggests rates will stay higher for longer to secure the 2% inflation target. This strategy is supported by the FXS Fed Sentiment Index remaining elevated at 146.76, well above the neutral 100 threshold.

Although earlier market rallies are currently buffering tighter financial conditions, we must not ignore the rising risks of a late-summer equity pullback. Historical data shows that when the CBOE Volatility Index (VIX) sits at compressed levels during quiet periods, sudden geopolitical shocks can trigger rapid spikes of 30% or more in equity risk premiums. Purchasing out-of-the-money put options on major US equity indices offers a cheap and effective defensive layer for the weeks ahead.
