Aussie steady near 0.7020 as China PMIs weaken and hawkish Fed rhetoric lifts dollar

AUD/USD hovered near 0.7020 in Friday’s US session, with the Australian Dollar weighed by weak Chinese activity data even as domestic inflation expectations firmed. China’s NBS reported Manufacturing PMI slipping to 49.2 in July from 50.3, below the 50.0 consensus, while Non-Manufacturing PMI eased to 49.0 from 50.2. In Australia, PPI rose to 3.6% YoY in Q2 from 3.0%, but the move failed to offset the drag from China and a firmer US Dollar.

The US Dollar also drew support after Dallas Fed President Lorie Logan said policy was not restraining the economy and that inflation was not on track to return to the Fed’s 2% target, adding she would have preferred a 25-basis-point increase. On a four-hour view, AUD/USD was around 0.7025, above the 20-period and 100-period SMAs just under 0.7000, with RSI near 63. Resistance is seen at 0.7039 and 0.7045, while support sits at 0.7025 and 0.6992, with the 20-period SMA near 0.6982 and the 100-period SMA near 0.6980.

Volatility Risks and Key Technical Levels

We suggest that derivative traders prepare for increased volatility in AUD/USD over the coming weeks as the pair hovers around the critical 0.7020 level. While short-term technical indicators show mild upward momentum, the price remains heavily capped by key resistance levels at 0.7039 and 0.7045. We should closely monitor the 0.7000 support zone, where the 20-period and 100-period moving averages converge, as a break below this could trigger a rapid drop.

Fundamental Tensions and Trading Strategies

The fundamental backdrop is highly conflicted, meaning we must tread carefully with long-term directional bets. China’s manufacturing contraction, with the July PMI dropping to 49.2, historically exerts strong downward pressure on the Australian Dollar due to deeply integrated trade ties. On the other hand, Australia’s domestic Q2 PPI accelerating to 3.6% shows that pipeline inflation remains sticky, which could force the Reserve Bank of Australia to keep interest rates elevated.

Adding to this complexity, hawkish remarks from Fed officials are breathing new life into the US Dollar as we head into August. With Fed policymakers signaling that inflation is not yet on track to meet their 2% target, the US Dollar is likely to remain resilient. This macro environment mirrors historical periods where high US interest rates capped the upside potential of commodity-linked currencies like the Aussie.

Alternatively, directional traders should wait for a confirmed daily close above 0.7045 to buy calls, or a breakdown below 0.6980 to buy puts.
