Hedge ratio Definition

What Is a Hedge Ratio?

A hedge ratio measures how much of a position is protected against risk. Expressed as a percentage, a hedge ratio of 0% indicates a fully unhedged position, while a ratio between 1% and 100% represents the proportion of exposure that is hedged. It helps traders understand how exposed they remain to price movements after putting a hedge in place.

The Hedge Ratio Formula

The basic hedge ratio is calculated as follows:

  • Hedge Ratio = Value of the Hedge Position / Value of the Total Exposure

Interpreting the Ratio

A higher hedge ratio means more of the exposure is covered. A ratio of 100% suggests the position is fully hedged, while a partial ratio leaves some exposure open to the market. Traders choose a ratio based on how much risk they are willing to retain versus how much protection they want.

The Hedge Ratio in Options

In options trading, the hedge ratio is closely linked to delta, which measures how much an option’s price is expected to move relative to the underlying asset. Delta hedging uses this relationship to neutralise directional risk, adjusting the hedge as the underlying price and delta change over time.

Why a Hedge Ratio Needs Monitoring

A hedge ratio is not a one-time calculation. As market prices and volatility shift, the effectiveness of a hedge changes, and a position that was once well covered can become under- or over-hedged. Relying on a static ratio without rebalancing can leave traders exposed in ways they did not intend. Regular review is part of using the measure effectively.

Applying the Hedge Ratio in Practice

The hedge ratio gives traders a clear way to quantify how protected a position is, turning a general sense of risk into a measurable figure. Used alongside an understanding of delta and ongoing rebalancing, it supports more deliberate risk management. On VT Markets platforms, traders can size hedging positions with this kind of structured thinking in mind.
