A derivative is a financial contract whose value is based on the price of an underlying asset, such as a currency, share, commodity or index.
It lets traders gain exposure to price movements without necessarily owning the underlying asset itself.
In simple terms, a derivative derives its value from something else.
Instead of buying an asset directly, a trader enters a contract linked to that asset’s price. If the underlying moves, the value of the derivative changes accordingly. Many derivatives use leverage, meaning a relatively small amount of capital can control a larger position. This can increase both potential gains and potential losses, which is why derivatives are considered higher-risk instruments.
Common types of derivative
Contracts for difference, which track price changes
Futures, which agree a price for a future date
Options, which grant a right but not an obligation to trade
Swaps, which exchange cash flows between parties
| Use | How it helps |
|---|---|
| Speculation | Aiming to benefit from price moves |
| Hedging | Offsetting risk in another position |
| Access | Reaching markets without owning the asset |
| Leverage | Controlling a larger position with less capital |
Derivatives serve two broad purposes. A business or investor may use one to hedge, offsetting the risk of an existing position, such as a farmer locking in a crop price or an importer fixing a future exchange rate. Others use derivatives to speculate, aiming to profit from price moves without owning the underlying asset. The same instrument can do either job, and because most derivatives involve leverage, the potential for larger losses rises alongside the potential for gains. Because a small amount of capital can control a much larger position, gains and losses are both amplified, so risk management such as position sizing and stop levels becomes especially important. The same leverage that makes derivatives efficient for hedging can quickly enlarge losses when a position moves the wrong way.
Because many derivatives are leveraged, losses can exceed the initial amount committed. They also involve counterparty considerations and can be complex to value. Traders should understand exactly how a given derivative behaves, including its costs and expiry terms, before using it, and should treat leverage as something that magnifies risk as well as opportunity.
Take a futures contract on crude oil. Its value rises and falls with the oil price, yet the holder never takes delivery of any barrels. A trader might use it to speculate on the price or to hedge existing exposure, while keeping in mind that leverage can enlarge both gains and losses.
Derivatives are a central part of modern markets, used for everything from managing risk to seeking short-term opportunities. Understanding how they draw their value from an underlying asset helps traders use them more responsibly, while keeping in mind that their leverage and complexity carry significant risk.
Risk Warning:Trading CFDs involves significant risk and may not be suitable for all investors. Losses can exceed your initial deposit. Please ensure you fully understand the risks involved before trading.
