In financial markets, an underlying asset is the product that a derivative contract is based on. As the underlying asset moves in price, the derivative contract mirrors that movement — rising and falling in direct response to changes in the asset’s value beneath it.
Every derivative — whether a futures contract, an options contract, a CFD, or a swap — is built on top of an underlying asset. Without it, the derivative has no reference point, no pricing mechanism, and no reason to exist. It is the foundation the entire derivative structure is built upon.
The underlying asset can be virtually any tradeable financial product. The breadth of what qualifies is one of the reasons derivative markets are so vast:
Equities. Individual company shares are among the most common underlying assets. A CFD on a company’s stock, for example, has that share price as its underlying — the CFD’s value moves in direct line with it.
Indices. Stock market indices such as the FTSE 100, S\&P 500, or DAX serve as underlying assets for index futures and CFDs — giving traders exposure to an entire market without buying each stock individually.
Currencies. In the Forex market, currency pairs such as GBP/USD or EUR/JPY function as underlying assets for currency derivatives and CFDs.
Commodities. Gold, crude oil, natural gas, and agricultural products are widely used underlying assets for futures contracts and commodity CFDs.
Bonds and interest rates. Government bonds and interest rate benchmarks serve as underlying assets for fixed income derivatives — instruments used extensively by institutional traders to manage rate risk.
The relationship between the underlying asset and its derivative is direct and continuous. When the underlying rises, a long derivative position gains value. When it falls, that position loses value.
This mirroring effect is what makes derivatives so useful. Rather than purchasing the underlying asset outright — which can require significant capital or involve physical ownership — a trader gains equivalent price exposure through the derivative with greater flexibility and lower upfront cost.
However, derivatives do not always move in perfect one-to-one alignment. Factors such as time decay in options and funding costs in CFDs can introduce variations between the derivative’s price and the exact value of its underlying.
Knowing what the underlying asset is — and what drives its price — is the foundation of any informed derivative trade:
It determines what data to monitor. Economic reports, earnings releases, and central bank decisions affect different underlying assets in different ways.
It defines volatility. More volatile underlying assets produce more volatile derivatives, directly shaping position sizing and risk management decisions.
It reveals the true risk. Commodity underlyings carry supply shock risk; equity underlyings carry earnings risk; currency underlyings are driven by macroeconomic and policy variables.
Every derivative trade begins and ends with the underlying asset. It is the reference point for pricing, the source of risk, and the driver of returns. Understanding what the underlying asset is — and what moves it — is the most fundamental piece of knowledge any derivative trader can have.
Risk Warning: Trading CFDs involves significant risk of loss. Please ensure you fully understand the risks before trading.
