Monetary policy Definition

What Is Monetary Policy

Monetary policy refers to the actions taken by a central bank to manage the supply of money and interest rates in an economy, typically to support price stability, employment, or economic growth.

Central banks such as the US Federal Reserve, the European Central Bank, and the Bank of England regularly review and adjust monetary policy based on economic conditions.

Common Monetary Policy Tools

  • Interest rate decisions — raising or lowering benchmark rates to influence borrowing and spending.

  • Open market operations — buying or selling government securities to adjust money supply.

  • Forward guidance — communicating future policy intentions to shape market expectations.

Why It Matters for Forex Traders

Monetary policy decisions, and even the language used in central bank statements, can move currency markets significantly. A policy seen as more restrictive (tightening) can support a currency, while a more accommodative stance (easing) can weigh on it.

Stance General Approach Common Aim
Expansionary Lower rates, increase money supply Support growth, encourage borrowing
Contractionary Raise rates, reduce money supply Curb inflation, cool an overheating economy

Tracking Policy Without Trying to Predict It Perfectly

Monetary policy shifts are closely watched precisely because their timing and scale are not always predictable. Staying informed of central bank schedules and statements is a practical habit, though outcomes should never be treated as certain in advance.
