Implied volatility Definition

What Is Implied Volatility?

Implied volatility is a measure of the expected volatility of an underlying asset, derived from the prices of its options contracts. Unlike historical volatility, which looks at past price movements, implied volatility is forward-looking and reflects what the market expects future movement to be. Higher implied volatility points to expectations of larger price swings, while lower implied volatility suggests calmer conditions ahead.

How Implied Volatility Is Derived

Implied volatility is not observed directly but inferred from option prices using pricing models. When demand for options rises, often ahead of uncertain events, their prices increase and implied volatility rises with them. In this sense, implied volatility captures the market’s collective expectation of risk priced into options.

Implied Volatility Percentile and Rank

Traders often look at implied volatility relative to its own history rather than in absolute terms. The implied volatility percentile shows how current readings compare with the past year, helping traders judge whether options are relatively expensive or cheap. This context is more useful than a single number on its own.

What Implied Volatility Cannot Tell You

Implied volatility indicates the expected size of price movement, not its direction. A high reading does not say whether price will rise or fall, only that larger moves are anticipated. Implied volatility can also change quickly as sentiment shifts, so positions built around it need careful monitoring. It is a measure of expectation, not a forecast of outcomes.

Implied Volatility as a Sentiment Gauge

Implied volatility offers a window into how much movement the market expects, making it a valuable gauge of sentiment and risk pricing. Read alongside historical volatility and upcoming events, it helps traders understand the conditions they are stepping into. VT Markets traders exploring options-related concepts can use this measure to interpret market expectations.
