Deutsche Bank Sees UK Growth Upside as Spending Lifts Pace, Supporting Sterling and Higher Yields

Deutsche Bank Research said the UK economy has held up through the Iran-related energy shock in 2026, aided by softer inflation, strong household spending, firm business investment and stockpiling. Output rose 0.6% quarter-on-quarter in Q1 and then 0.4% in Q2, leaving the UK as the fastest-growing G7 economy so far this year. The bank’s baseline view remains 1.1% GDP growth for 2026, though it suggested the latest data point to potential upside to that forecast.

The note cited household spending rising 0.85% in H1 2026 and said summer surveys were stronger than expected, with the August flash composite PMI edging up to 52.5 from 52.2. It added that the economy is running at an annualised pace of 2%, and argued momentum and carry-over effects could lift quarterly growth by a tenth to 0.2% in Q3, compared with its current 0.1% projections for both Q3 and Q4.

FX and Rates Strategies for a Strong UK Outlook

Given the UK’s surprising status as the fastest-growing G7 economy this year with an annualized growth rate of 2%, we recommend derivative traders position for a stronger Pound in the coming weeks. With the August flash composite PMI rising to 52.5, the Bank of England is highly likely to keep interest rates higher for longer than other major central banks. We suggest buying short-term GBP/USD call options to capitalize on this clear monetary policy divergence.

The resilience of the UK economy, highlighted by a 0.85% jump in household spending during the first half of the year, means inflation risks remain tilted to the upside. Consequently, we advise traders to short UK Gilt futures or enter payer swaps to benefit from rising yields. Historically, stronger-than-expected GDP prints—like the 0.6% and 0.4% expansions in the first two quarters of this year—push bond yields higher as rate-cut expectations are pushed back.

Equity Derivatives Opportunities Amid Domestic Strength

We also see a prime opportunity in the equity derivatives market, specifically targeting the domestically-focused FTSE 250 index. Given that domestic demand is holding up remarkably well despite recent global energy shocks, bullish call spreads on FTSE 250 futures look highly attractive right now. This strategy allows us to exploit the mismatch between discounted UK equity valuations and the reality of a robust macroeconomic expansion.
