USD/JPY rebounds near 159 as yen lags despite intervention risk and rising Japanese yields

USD/JPY rebounded on Monday after earlier selling, with the Yen failing to build momentum even as the US Dollar stayed softer. The pair was trading near 159.25 at the time of writing, having bounced from an intraday low of 158.85. A recent joint Japan–US intervention had briefly driven USD/JPY towards 155.00, but the move faded as the exchange rate retraced much of the drop.

Japanese government bond yields have climbed to multi-decade highs as Yen weakness and elevated energy prices cloud the inflation outlook, reinforced by Middle East tensions and restricted shipping through the Strait of Hormuz that have kept oil and gas prices firm. Markets are pricing a Bank of Japan rate increase as early as September, after the 10-year Japanese government bond yield touched 2.93% on Monday, its highest since 1996. Growth data were softer: second-quarter GDP rose 0.3% quarter-on-quarter versus a 0.5% forecast and a prior 0.5% rise, while annualised growth slowed to 1.1% against 2.0% expected and 1.8% previously. In the US, traders now see the Fed holding rates in September, and intervention risk has kept USD/JPY below the 160 level.

Derivative Strategy Considerations Near Key Psychological Levels

We suggest derivative traders prepare for heightened volatility as USD/JPY hovers near the critical 159.25 level, just under the 160 psychological ceiling. With the Yen struggling despite past joint interventions, the risk of sudden government action remains incredibly high in the coming weeks. To hedge against this, we recommend buying short-dated put options to protect against a sharp downward move if officials step into the market.

Looking at historical patterns, Japan spent a record 9.8 trillion yen (around $62 billion) in spring 2024 to defend its currency, proving how aggressive authorities can be near these thresholds. If a similar intervention occurs, spot prices could collapse rapidly, making out-of-the-money put options highly profitable. We believe structuring barrier options with a knock-out boundary just above 160.50 offers a cost-effective way to position for this downside.

Impact Of Yields And Policy Divergence On Market Volatility

The macro environment is further complicated by rising bond yields, with the Japanese 10-year yield hitting a multi-decade high of 2.93%. While higher yields typically support a currency, Japan’s massive debt-to-GDP ratio of over 250% means rising yields spark fiscal worries that limit the Yen’s recovery. We advise using interest rate swaps to exploit the narrowing spread between US and Japanese yields as the Bank of Japan prepares for its September meeting.

Since the Bank of Japan is widely expected to hike rates in September while the Federal Reserve holds steady, implied volatility is bound to climb. We recommend trading long straddles to capture these expected price swings without having to guess the exact direction.
