Yuan hits 16-month high as PBoC liquidity injections send 10-year yield below 1.70%

The Chinese yuan strengthened to 6.7424, its highest level since February 2023, as the US dollar softened and US yields eased. In its latest quarterly monetary policy implementation report, the People’s Bank of China reiterated that policy would remain appropriately accommodative, with targeted support deployed as needed, while giving no explicit signal of a policy rate cut or a reduction in the reserve requirement ratio.

In the bond market, the 10-year China government bond yield fell below 1.70% for the first time in a year after the PBoC carried out its first mid-month overnight reverse repo operation to inject liquidity. Separately, the Ministry of Finance sold 50-year special sovereign bonds at an average yield of 2.2831%.

Yuan Strength and Trading Opportunities

We are seeing the Chinese Yuan reach its strongest level since early 2023 at 6.7424, driven by a weakening US Dollar and declining US yields. This shift is highly visible as the US 10-year Treasury yield has slid toward the 3.8% range, down significantly from its late 2023 peak of 5.0%. To capture this momentum over the coming weeks, we recommend that derivative traders look into purchasing out-of-the-money USD/CNH put options to benefit from further Yuan appreciation.

Chinese Bond Market Dynamics and Strategies

The domestic bond market is showing historic strength, with the 10-year Chinese Government Bond yield dipping below the 1.70% threshold for the first time in a year. This decline is heavily supported by the central bank’s active liquidity injections, such as the first mid-month overnight reverse repo operations. We suggest that traders focus on receiver swaps or long positions in Chinese bond futures, as the central bank maintains its accommodative stance without rushing to cut official benchmark rates.

Additionally, the strong demand in the bond market is highlighted by the successful sale of 50-year special sovereign bonds at an average yield of just 2.2831%. This strong institutional appetite indicates that long-term yields will likely stay depressed, keeping bond prices elevated. Traders should monitor the narrowing yield spread between the US and China, using interest rate swaps to hedge against any sudden shifts in global capital flows.
