Rabobank sees Bank of England holding 3.75% through 2026 as markets price tighter policy

Rabobank expects the Bank of England to keep Bank Rate at 3.75% at the 30 July meeting and to leave it unchanged through 2026, even as markets still price some probability of further tightening. The underlying backdrop includes softer UK inflation, easing wage growth and weak activity data, which point away from additional rate rises. However, higher energy prices and geopolitical risk continue to pose upside inflation pressure and keep open the possibility of a later increase.

The outlook implies a prolonged policy hold, with the policy rate described as restrictive at 3.75% alongside a softening labour market and contained inflation expectations. A potential trigger for tighter policy would be a persistent energy shock feeding into wages, prices or expectations, and there is mention of a possible September move if those dynamics intensify. The piece also states it was produced using an AI tool and reviewed by an editor.

Monetary Policy Outlook and Market Positioning

As we approach the Bank of England’s July 30 policy meeting, UK headline CPI inflation has stabilized near the 2.0% target, while average wage growth has cooled to 4.1%. Given this softening economic activity, we believe the central bank will keep the Bank Rate steady at 3.75% for the foreseeable future. Derivative traders should position for a prolonged policy hold that is likely to last through the rest of the year.

Because short-term sterling markets are still pricing in a slim probability of further rate hikes, we see a clear mispricing that traders can exploit. We recommend going long on December 2026 SONIA (Sterling Overnight Index Average) futures to capture the premium from these overdone tightening expectations. As the market accepts that the central bank is firmly on hold, these yields should slide lower, benefiting those positioned for stability.

Trading Strategies Amid Geopolitical Risk

With implied volatility boosted by geopolitical tensions, options traders have an excellent opportunity to sell premium. We suggest using limited-risk strategies, such as short straddles or iron condors on interest rate options, to capitalize on a range-bound environment. This allows us to collect steady decay while the official policy rate remains locked at 3.75%.

We must still keep a close eye on Brent crude oil prices, which have recently hovered near $85 a barrel due to ongoing Middle East supply threats. If energy costs spike further and begin feeding back into domestic services inflation, a rate hike in September could quickly return to the table. To protect our portfolios, we advise hedging these stable-rate positions with cheap, out-of-the-money call options on crude oil.
