USD/JPY Near YTD Highs as Oil Shock Weighs on Yen, Japan Sets Fiscal and Investment Plans

USD/JPY hovered just below year-to-date highs, trading under 163.00, as a negative energy price shock weighed on the yen. Brent’s rise, tied to US–Iran tensions and Houthi threats to shipping, kept supply risks in focus. Since the US–Iran conflict began in late February, only the Swedish krona and Swiss franc have weakened more than the Japanese currency.

Japan also approved its annual economic and fiscal policy plan, which did not decide on suspending the sales tax on food, with the government set to determine that policy by early August. Alongside it, the latest growth strategy set out a target for domestic investment of more than JPY370 trillion through to March 2041, aiming to lift nominal GDP to nearly JPY1,100 trillion. The document added that specific monetary policy tools are left to the BoJ, while calling for “appropriate” policy that supports “stable price increases”.

The government’s reassurance of the Bank of Japan’s independence clears the path for potential interest rate hikes to combat import-driven inflation. With Japan’s core inflation consistently hovering above the 2% target, the central bank has more room to tighten policy without political interference. We suggest building tactical long JPY positions through calendar spreads, betting on a stronger Yen later in the quarter.

The massive JPY 370 trillion domestic investment plan aiming to double nominal GDP by 2041 will reshape long-term yields. This aggressive spending is likely to push 10-year Japanese Government Bond yields beyond the recent 1.1% threshold as market liquidity adjusts.
