Japan June CPI Seen Firming, Fueling Bets on Faster Bank of Japan Rate Rises and Yen Support

Japan’s June CPI is expected to firm across headline and core readings. Headline inflation is seen at 1.7% year on year, up from 1.5% in May, while core CPI excluding fresh food is projected at 1.6% versus 1.4%. Core CPI excluding fresh food and energy is forecast to hold at 1.8% for a second month.

Derivatives pricing implies a 25 bps Bank of Japan rate increase by year-end, and 50 bps of tightening over the next 12 months, taking the policy rate to 1.50%. Even then, rates would sit towards the lower end of the BoJ’s estimated neutral range of 1.10% to 2.50%. With policy still loose as the economy operates above potential, expectations for higher BoJ rates may build, providing support for the Japanese yen.

Inflationary Pressures and BoJ Policy Outlook

We expect Japan’s upcoming June Consumer Price Index (CPI) to tick upwards, indicating stronger inflationary pressures. Headline inflation is projected to reach 1.7% year-on-year, up from 1.5% in May, while core CPI excluding fresh food should rise to 1.6%. This persistent inflation suggests the Bank of Japan (BoJ) will face ongoing pressure to normalize its monetary policy faster than currently anticipated.

Right now, swap markets are pricing in a modest 25-basis-point rate hike by the end of the year, and a total of 50 basis points over the next twelve months to bring the policy rate to 1.50%. However, even with these hikes, the rate would remain at the lower end of the BoJ’s estimated neutral range of 1.10% to 2.50%. Because the Japanese economy is currently operating above its potential, we believe these interest rate expectations are too low and will likely be revised upward.

Market Positioning and Yen Outlook

Derivative traders should prepare for a stronger Japanese Yen (JPY) in the coming weeks by positioning for upward shifts in the yield curve. Buying JPY call options or entering long JPY positions against weaker currencies could yield strong returns as market expectations adjust. Additionally, trading short-term interest rate (STIR) futures to capture a faster-than-expected rate hike cycle offers a highly asymmetric risk-reward profile right now.
