USD/JPY climbs towards 158 as Fed hawkishness offsets BoJ tightening, intervention risk in focus

USD/JPY extended its rise on Monday, trading around 157.45, up 0.36%, as the Japanese Yen weakened despite the Bank of Japan’s tightening and renewed concern over possible foreign-exchange intervention. The move followed last week’s rebound in the US Dollar after the Federal Reserve raised its benchmark rate for the first time in three years, while Chair Kevin Warsh struck a more hawkish tone. Markets are now pricing a 53% chance of a further 25-basis-point increase in October, up from 43% a week earlier, and see the probability of at least one additional rise by year-end at 90%, compared with 80%.

In Japan, the BoJ lifted its policy rate by 25 basis points to 1.25% on Friday, the highest in 31 years, but mixed guidance and calls for patience from two board members constrained JPY support. Authorities’ scrutiny has intensified after a BoJ rate check with market participants, while the Dollar Index stood near 100.35 versus a seven-week high of 100.56. US 10-year yields were around 4.97% after 5.04% last week, their highest since 2007, as Middle East tensions sustained an inflation risk premium; Donald Trump also said he would probably be open to meeting Iran’s Masoud Pezeshkian at the UN General Assembly. Technically, USD/JPY held above the 100-period SMA at 156.16 and the 200-period SMA at 155.10, with resistance at 158.00 and RSI near 61; support levels include 156.50, 155.50 and 155.10.

Volatility Strategies for USD/JPY and Risk Management

We recommend that derivative traders position for high volatility in the coming weeks by buying USD/JPY straddles or strangles. With the currency pair hovering near 157.45 and the threat of Japanese intervention looming, we expect sharp, sudden price swings in both directions. Historically, when Japan’s Ministry of Finance intervened in 2024, the yen rallied by over 500 pips in a single day, a scenario that could easily repeat if we cross the 158.00 threshold.

To protect against sudden downside spikes from Bank of Japan intervention, we suggest utilizing knock-out put options with barriers set just below key support levels like 155.10. These structured products allow us to capture upward momentum from the hawkish Federal Reserve while limiting our downside risk if the Japanese authorities step into the market. Implied volatility for short-term USD/JPY options has historically surged past 12% during previous intervention periods, making premium-buying strategies highly attractive right now.

Macro Opportunities in Rates and Yield Curves

We should also look to short-term interest rate futures to capitalize on the widening policy divergence between the US and Japan. With the CME FedWatch tool pricing in a 53% chance of an October Fed hike, selling October Fed Funds futures offers a high-probability trade as the market adjusts to Chair Warsh’s hawkish stance. Meanwhile, we can exploit the divisions within the Bank of Japan by shorting Japanese Government Bond (JGB) futures, betting that their slow normalization will keep JPY yields capped.

Lastly, we advise keeping a close eye on the 10-year US Treasury yield, which is currently testing the 4.97% mark and remains supported by geopolitical tensions. If yields push back toward the 2007 highs of over 5.00%, the dollar will find further fundamental backing, complicating Japan’s defense of the yen. We can express this macro view by entering long positions on yield-curve steepener swaps, anticipating that persistent inflation will keep long-term US rates elevated.
