USD/CAD climbs towards 1.4070 as softer oil and US yield advantage weigh on the loonie

USD/CAD rose 0.27% on Tuesday to about 1.4070, underpinned by Canadian Dollar weakness as falling oil prices outweighed firmer risk appetite. West Texas Intermediate slipped 0.46% to roughly $91.20, which weighed on the Loonie given Canada’s role as a major oil producer and exporter; that linkage kept the pair biased higher. A separate driver was easing geopolitical tension after renewed prospects for talks over the Strait of Hormuz.

In geopolitics, Donald Trump told the UN General Assembly that countries should keep pressure on Iran and said Tehran would never obtain a nuclear weapon, while also indicating he expects a US-Iran agreement after US elections. On policy, the National Bank of Canada said domestic conditions argue for patience, expecting the Bank of Canada to be sidelined in October as momentum is threatened and slack remains. In the US, Boston Fed President Susan Collins backed last week’s rate rise and endorsed a more restrictive stance to return inflation to the Fed’s 2% target, adding that upside inflation risks have increased as labour market conditions look somewhat stronger.

Trading Strategy Implications From Yield And Oil Dynamics

We believe derivative traders should position for further upside in the USD/CAD pair in the coming weeks by utilizing long call options or bull call spreads. The widening yield differential between the US and Canada, driven by the Federal Reserve’s recent rate hike and a sidelined Bank of Canada, heavily favors the US dollar. Historically, when the US-Canada two-year bond yield spread widens by just 10 basis points, the USD/CAD pair typically gains around 0.6% to 0.8% as capital flows toward higher US yields.

With West Texas Intermediate slipping to $91.20, we see fading energy support further compounding the Canadian dollar’s vulnerability. Because crude oil represents roughly 10% of Canada’s total export basket, a sustained dip in energy prices directly hurts the country’s terms of trade. Derivative traders can capitalize on this weakness by purchasing short-term put options on CAD futures to hedge against a weaker Loonie.

Option Strategies And Key Levels For USD/CAD

As USD/CAD trades near the key 1.4070 level, we recommend targeting call options with strike prices in the 1.4150 to 1.4200 range, expiring in late October. This strategy allows traders to capture the breakout momentum while limiting downside risk if the geopolitical premium in oil suddenly returns. We must, however, keep a close eye on any sudden diplomatic shifts regarding Iran, as a sudden spike in oil back toward $95 could quickly reverse these CAD losses.
