Treasury yields near 5% as Fed and Bank of Japan tighten amid oil-driven inflation worries

US Treasury yields rose on Friday after the Federal Reserve raised interest rates on Wednesday, and as the Bank of Japan joined other major central banks in tightening policy to curb inflation risks. The US 10-year Treasury yield climbed by more than six basis points to 5%, remaining below Tuesday’s 5.041%, its highest level since 2007. Oil prices also moved higher as uncertainty around the Middle East conflict added to concerns about upside inflation pressure.

The BoJ lifted its policy rate by 25 basis points to 1.25% in a 7-2 vote, marking its highest level in 31 years, while the Fed delivered a matching 25 basis point increase in a unanimous decision, its first rise in three years, and reiterated that inflation remains above its 2% target. Money markets priced 34 basis points of additional tightening by end-2026; meanwhile, Prime Terminal put the probability of an October hike at 55% and December at 90%. US industrial production was unchanged at 0% month-on-month from July to August, versus July’s 0.2% and expectations for 0.3% growth, with next week bringing Fed speakers, jobs data, S&P flash PMIs and durable goods orders.

Trading Strategies for Fixed Income and Currency Markets

With the US 10-year Treasury yield hovering near 5%, we recommend that derivative traders position for continued upward pressure on yields in the coming weeks. Shorting liquid Treasury futures or buying put options on long-duration bond ETFs like TLT remains a highly effective strategy. This approach is supported by historical patterns, such as in October 2023 when a similar move to 5.02% triggered a rapid sell-off in fixed-income assets.

The Bank of Japan’s historic decision to raise rates to 1.25% signals a fast unwind of the global yen carry trade. We advise buying call options on the Japanese Yen (JPY/USD) to capture sharp upward moves as investors bring capital back home. During previous monetary adjustments, even minor hawkish hints from the BoJ have historically sparked intense currency volatility and strengthened the Yen.

Inflation Hedging and Equity Market Protection

Escalating geopolitical tensions have pushed Brent crude prices back above $85 a barrel, adding major upside risk to global inflation. To hedge against this, we suggest utilizing bull call spreads on crude oil options to benefit from rising energy prices. Higher energy costs will keep upward pressure on consumer prices, supporting the 90% probability that traders have priced in for a December Fed rate hike.

Because flat US industrial production at 0% shows economic growth is stalling while inflation rises, stock markets are facing a tough environment. We should buy protective put options on the S&P 500 or long call options on the VIX to prepare for sudden market drops. Upcoming economic reports, including jobs data and PMIs, are highly likely to trigger sharp market swings as traders adjust to these higher interest rates.
