Sterling slips as hawkish Fed outlook lifts dollar; traders weigh Bank of England inflation risks

Sterling slipped against the US Dollar, with GBP/USD edging down to about 1.3390 in Asian trading after small gains the previous session. The Dollar held firm as markets leaned towards a more hawkish Federal Reserve path following last week’s 25-basis-point increase, the first in three years, aimed at restraining inflation and accompanied by guidance for further moves. Pricing for the October meeting has shifted, with the implied probability of another rise at nearly 56.5%, up from nearly 42.5% a week earlier, according to CME FedWatch.

In the UK, the political backdrop was described as supportive, with ongoing confidence in the government’s fiscal stance providing a cushion even as traders assess Bank of England signals. The FXS Speechtracker score rose to 7.2 versus a historic 6.6, while the BoE warned inflation risks are tilted upward and sees CPI exceeding 4% in early 2027 versus a previously indicated 3.2% peak. Three members voted for an immediate hike to 4%, though the majority held at 3.75%; policy remains conditionally biased tighter as Q3 GDP was 0.4%, QT is set at £46 billion a year, and APF gilt auctions are paused until April 2027.

Dollar Strength And Policy Divergence

We are seeing the British Pound hover near 1.3390 as it faces tough pressure from a hawkish Federal Reserve. With the Fed delivering its first interest rate hike in three years and signaling more to come, the US Dollar is building solid momentum. This policy clash between the US and the UK offers derivative traders a great setup for tactical plays in the coming weeks.

Market odds for another US rate hike in October have jumped to 56.5%, up from 42.5% just a week ago. Historically, quick shifts in rate expectations like this tend to push the US Dollar Index higher as traders price in tighter conditions. BoE Stance And Volatility Strategies

Meanwhile, the Bank of England is dealing with upside inflation risks, warning that CPI could top 4% by early 2027. Despite three policymakers voting for an immediate rate hike, the bank kept its key rate at 3.75% to manage balance sheet risks carefully. This slower, more gradual approach means the Pound will likely lag behind the fast-moving Greenback.
