Nordea expects the European Central Bank to raise rates twice more by 25bp, with moves pencilled in for December and March 2027, even as financial market pricing has shifted higher. The bank links the repricing to rapidly rising energy costs, while uncertainty around developments in the Middle East remains elevated.
The ECB is still seen as following a gradual, quarterly tightening rhythm that fits recent economic data and the central bank’s own messaging. While broader price pressures and second-round effects are expected to build over time, the path is still described as upward rather than accelerated, though the latest escalation in the Middle East and a further rise in gas prices have increased the risk of faster hikes, potentially including action at the October meeting.
Trading Opportunities from Rate Hike Expectations
We believe derivative traders should prepare for a slower rate hike pace than what the broader market is currently pricing in for the European Central Bank. While aggressive market pricing suggests rapid hikes due to geopolitical tensions, we expect the ECB to stick to a gradual quarterly pace with 25 basis point increases in December and March 2027. This mismatch creates a prime opportunity for traders to exploit overinflated interest rate expectations in the options and swaps markets.
Energy Price Moves and Derivative Market Implications
Current market data shows that while Dutch TTF natural gas futures have climbed over 15% recently to around €40 per megawatt-hour, Eurozone headline inflation is holding steady near 2.5%. This rise in energy costs, driven by ongoing tensions in the Middle East, has skewed risks to the upside but does not justify the extreme hawkishness priced into short-term derivatives. Historically, the ECB has preferred to avoid knee-jerk reactions to volatile energy prices unless they feed directly into core inflation and wages.
In the coming weeks, we suggest capitalizing on this mispricing by targeting Euribor futures and options. Specifically, buying December 2026 Euribor contracts allows us to profit when the market realizes the ECB will likely skip a rate hike in October. Additionally, selling short-dated euro swaptions can help us capture elevated premium from traders who are overpaying for immediate interest rate protection.
