GBP/JPY slips as BoE holds rates and yen firms ahead of Bank of Japan decision

GBP/JPY remained under pressure on Thursday after sterling weakened following the Bank of England’s policy decision. The cross traded near 208.23, down 0.40% on the day, as the BoE kept the Bank Rate at 3.75% in a 6–3 vote in line with expectations. Chief Economist Huw Pill, alongside external members Megan Greene and Catherine Mann, backed a 25-basis-point rise to 4.00%.

The BoE said inflation risks are tilted to the upside, citing higher energy prices linked to the war in the Middle East, while reiterating its aim of returning inflation sustainably to the 2% target as the economy adjusts to an energy shock. It also reported little evidence so far of second-round effects in domestic prices and wages, and noted financial conditions have tightened since the conflict began and further since July, lifting borrowing costs. Governor Andrew Bailey said policy may need to tighten if the conflict persists and second-round risks grow, but the pound did not gain, with the unchanged 6–3 split and signs of slack in the UK labour market in focus. Meanwhile the yen outperformed ahead of Friday’s Bank of Japan decision, where a 25-basis-point increase is fully priced in and guidance on the pace of tightening is awaited.

Downside Risks for GBP/JPY Following Policy Divergence

We believe derivative traders should prepare for a downward trend in the GBP/JPY pair over the coming weeks. With the exchange rate currently trading near 208.23, the pair is testing heavy resistance levels last seen during the multi-year peaks of July 2024 when it touched 208.58. Given the Bank of England’s decision to hold rates at 3.75% amid a cooling labor market, the British Pound lacks the domestic momentum to break any higher.

Option Strategies and Macro Backdrop Support a Bearish Stance

To capitalize on this setup, we recommend utilizing GBP/JPY put options to position for a drop before the Bank of Japan’s decision tomorrow. The market has already fully priced in a 25-basis-point interest rate hike from Tokyo, meaning any hawkish signals about future tightening will likely spark a massive rally for the Yen. Historically, similar monetary policy divergences have triggered rapid unwinding of carry trades, pushing this pair down by several percentage points in a short period.

Implied volatility for short-term GBP/JPY options has recently climbed toward 11.5%, showing that the market anticipates sharp movements. To lower the cost of buying options in this high-volatility environment, we suggest using bear put spreads targeting a move down toward the 202.00 support level. This strategy limits our premium risk if the Bank of Japan disappoints, while still offering strong returns if the Yen strengthens.

Our bearish view is also backed by weakening UK economic data, including the recent rise in the unemployment rate to 4.2%. Even if Governor Bailey continues to warn about inflation, we expect traders to ignore this hawkish rhetoric as wage growth slows. This clear divergence in central bank policies makes shorting GBP/JPY our primary focus for the rest of the month.
