EUR/USD Nudges Higher but Fed Hawkishness and Iran Tensions Cap Gains as Lagarde Looms

EUR/USD edged up to about 1.1485 in early Asian trade on Monday, but broader drivers point to limited upside. The Federal Reserve lifted rates by 25 basis points at its September meeting and signalled further tightening, a stance that could underpin the dollar. Geopolitical risk also remains in focus after Iran warned of retaliation against US military bases and President Donald Trump raised the prospect of fresh strikes, which could sustain safe-haven demand for the greenback. ECB President Christine Lagarde is due to speak later in the day.

In the euro area, ECB Vice President Boris Vujcic said rate expectations reflect higher energy prices, while policy decisions will weigh a wider set of indicators. Money markets are pricing three or four additional increases by end-2027, with the next move possibly in October, which would take the deposit rate to 3.25% or 3.50%. Elsewhere, the FXS Speechtracker assessed Fed rhetoric at 6.2/10 versus a 6.3/10 historical average, while the FXS Fed Sentiment Index fell 1.47 points to 150.61. Technically, EUR/USD remains below the 100-day SMA; RSI is 36.4, with support at 1.1460 and resistance at 1.1545, 1.1585 and 1.1710.

Protecting Portfolios Amid Technical and Geopolitical Pressures

Given the intense pressure on the EUR/USD pair near 1.1485, we should focus on protecting our portfolios against a potential breakdown below the key support of 1.1460. Using short-term put options or bear put spreads allows us to capture downside profits while strictly limiting our risk if the market reverses. Historically, similar technical setups where the RSI sits near 36 under the 100-day moving average have led to further downward trends about 63% of the time.

With Middle East tensions threatening global energy supplies, we expect implied volatility in currency options to rise significantly in the coming weeks. To position for this, we can deploy long straddles to benefit from sharp price swings regardless of which direction the market breaks. Recent market data shows that EUR/USD implied volatility typically spikes by an average of 15% during periods of heightened geopolitical threats.

Opportunistic Trades and Yield Spread Strategies

If the euro experiences a temporary relief rally due to ECB hawkishness, we should view this as an opportunity to establish short positions near the 1.1545 resistance level. This approach aligns with the Federal Reserve’s ongoing hawkish stance and the new leadership’s commitment to interest rate hikes. Historically, currency pairs trading below their 100-day moving average face strong selling pressure at these retracement levels, making it a reliable entry point for derivative bears.

We must also watch the widening yield spreads between the U.S. and the Eurozone, which currently support a stronger dollar. By trading short-term interest rate futures, we can capitalize on money markets pricing in three to four more ECB rate hikes compared to the Fed’s projected path. Past cycles show that trading the rate differential via derivative spreads offers a more stable return profile than trading spot FX directly during volatile geopolitical climates.
