American option Definition

What is american option?

An American option is a type of options contract that gives the holder the right, but not the obligation, to buy or sell an underlying asset at a fixed price at any time before or on the expiration date.

In simple terms, it allows traders to exercise the option whenever market conditions are favourable, instead of waiting until expiry.

How american options work

American options are based on standard option contracts, which include:

  • Underlying asset such as stocks or indices

  • Strike price where the asset can be bought or sold

  • Expiration date when the contract ends

  • Premium paid to enter the trade

The key feature is flexibility. Traders can:

  • Exercise the option early if the market moves in their favour

  • Hold the option until expiry

  • Sell the option before exercising

This flexibility is known as early exercise, which is only available in American-style options.

Example of an american option

Imagine you buy a call option with:

  • Strike price: $100

  • Expiry: 3 months

If the stock price rises to $120 after 1 month, you can:

  • Exercise early and buy at $100

  • Sell immediately for a profit

  • Or hold the option for further upside

This ability to act early gives traders more control compared to other option types.

American option vs european option

The main difference between American and European options is when they can be exercised:

  • American option → can be exercised at any time before expiry

  • European option → can only be exercised on the expiration date

Other key differences:

  • American options are usually more expensive due to flexibility

  • European options are typically simpler and lower cost

  • Most stock options are American-style, while many index options are European

Advantages and disadvantages

Pros

  • Greater flexibility with early exercise

  • Ability to react to market changes quickly

  • Potential to capture dividends or profits early

Cons

  • Higher premium compared to European options

  • Early exercise may reduce remaining time value

  • More complex decision-making for beginners

American options offer flexibility, but traders need to decide carefully when to exercise to avoid losing potential value.

Risk Warning: Trading CFDs involves significant risk and may not be suitable for all investors. Losses can exceed your initial deposit. Please ensure you fully understand the risks involved before trading.
