Sterling Vulnerable as Fiscal Funding Doubts and BoE Risk Keep EUR/GBP Biased Higher

Sterling remains exposed to fiscal and monetary policy risk after UK Chancellor Healey’s pro-growth messaging alongside adherence to fiscal rules left uncertainty over how plans will be funded. EUR/GBP briefly dipped when the presentation ended but then stayed within the range established last Friday, keeping the cross range-bound.

The gilts market is described as sensitive to adverse budget news because of relatively high foreign ownership, which can amplify reactions and weigh on the pound. In France, budget concerns in recent years have tended to push selling into other Eurozone bond markets, limiting the effect on the euro. With a hawkish outcome from next week’s Bank of England meeting already priced in, sterling could weaken if the decision is interpreted as dovish, and EUR/GBP is projected to drift higher towards 0.87 over a three-month horizon.

Vulnerability Of Sterling And Gilts To Policy Uncertainty

We believe derivative traders should prepare for a weaker pound in the coming weeks due to rising fiscal and monetary policy risks. The UK bond market is highly vulnerable to shifting global sentiment because overseas investors currently hold approximately 29% of outstanding British government gilts. This heavy reliance on foreign capital means any budget-related disappointments could spark rapid capital flight and drag sterling down.

To capitalize on this outlook, we recommend targeting the EUR/GBP upside using three-month call options with a strike price toward 0.87. Historically, periods of fiscal uncertainty in the UK have quickly pushed this pair out of its tight ranges, and current pricing suggests the market is underestimating this risk. Entering topside structures now allows traders to capture this upward drift at a relatively low premium.

Furthermore, the Bank of England’s upcoming meeting next week presents a major downside risk for sterling bulls. Because derivative markets have already priced in a highly hawkish policy path, any dovish tone from policymakers will likely trigger a sharp sell-off. We advise using short-dated sterling puts to hedge against this event risk, as the asymmetric setup heavily favors a downward move for the pound.
