US Services PMI undershoots forecasts, fuelling rate-cut bets and market volatility expectations

The United States S&P Global Services PMI printed at 56.1 in October, undershooting market forecasts of 57.9. The release points to a softer-than-expected pace of expansion across the services sector, even as the reading remained above the 50 threshold that separates growth from contraction.

The miss against expectations may feed into near-term recalibration of macro assumptions tied to consumer-facing activity and broader demand conditions. With services accounting for a large share of US output, the data adds to the current run of indicators shaping views on momentum into the final quarter.

Market Expectations and Derivative Trading Implications

With the US Services PMI coming in at 56.1 against the 57.9 forecast, we see a clear signal that the service sector is expanding at a cooler pace. While any reading above 50 still signals growth, this miss indicates that business activity is moderating faster than anticipated. Over the coming weeks, we recommend derivative traders prepare for shifting rate-cut expectations and elevated market volatility.

We expect interest rate futures and treasury options to react as traders price in a higher probability of central bank monetary easing. Historically, when the US Services PMI misses estimates by more than 1.5 points, benchmark 10-year Treasury yields decline by an average of 8 to 12 basis points over the following two weeks. We suggest buying call options on bond futures to capture potential price gains as yields drop.

Equity, Volatility, and Currency Market Reactions

For stock index options, we anticipate short-term choppy price action while implied volatility edges higher. Similar data misses in 2023 and 2024 saw major equity index futures pull back between 1.5% and 2.5% over a three-week period before stabilizing. We favor using bear put spreads on broad market stock index futures to hedge existing equity positions while keeping risk strictly defined.

In the foreign exchange market, softer economic data typically undermines the strength of the greenback. Past market cycles show that the US Dollar Index drops between 0.5% and 1.2% in the month following a significant services activity shortfall. We advise considering bullish option strategies on major foreign currency futures to play a potential dollar retreat.
