Mexican Peso Slide Nears Stretch Levels as Banxico Hawkish Pivot Risks Loom Over USMCA Uncertainty

The Mexican peso has sold off sharply since early September as Banxico’s more dovish policy stance and uncertainty over a USMCA extension weighed on MXN. After spending time below 17 in USD/MXN, the pair has moved to above 18.5, implying a depreciation of more than 9%; Banxico’s last decision was taken when USD/MXN was around 17.6, roughly one peso lower than current levels. The speed of the move raises inflation risks and increases the chance that officials eventually signal readiness to tighten monetary policy, a shift that could provide near-term support for the currency.

Prospects for additional tailwinds look less clear. USMCA talks are described as a lower US priority, leaving open the possibility that an agreement is delayed until late 2027, while calls for a weaker US dollar remain hard to assess given geopolitical risks. Even so, the move in USD/MXN is framed as approaching levels where bad news may already be priced in, suggesting further MXN weakness could be more contained from here.

Derivative Market Positioning and Policy Expectations

We believe derivative traders should prepare for a potential turn in USD/MXN dynamics as the rapid weakness in the Mexican peso reaches stretched levels. With the currency dropping over 9% in recent weeks and the exchange rate pushing past 18.50, much of the negative trade and interest rate outlook is already reflected in derivative pricing. We suggest trimming long USD/MXN positions or utilizing bearish call spreads to position for an upper limit on this move.

Historically, rapid peso depreciations feed directly into import costs, keeping Mexican inflation around 4.5% and well above Banxico’s 3% target. As a result, we expect central bank policymakers to signal a hawkish pivot or pause rate cuts in upcoming meetings to protect price stability. Derivatives traders can take advantage of this potential policy shift by buying MXN call options or setting up interest rate swaps to capture rising Mexican yield expectations.

Strategic Opportunities Amid USMCA and Dollar Uncertainty

Although ongoing uncertainty surrounding USMCA negotiations may linger toward 2027, history shows that currency markets often overprice trade risks during early stages of negotiation. Furthermore, any cooling in broader US dollar strength will provide swift relief to the peso. We recommend using risk-reversals to gain cost-effective long-peso exposure while hedging against short-term volatility spikes.
