USD/CAD Slips as US Yield Drop and Dollar Weakness Lift Loonie to Two-Week High

USD/CAD extended its slide on Friday as broad US Dollar weakness helped lift the Canadian Dollar to its strongest level in more than two weeks. The pair was trading around 1.4138, retreating from Wednesday’s 1.4299 high, which was the highest since April 2025. The move came as worries over AI-related investment weighed on equities, prompting a shift into government bonds that dragged US Treasury yields lower and reduced the appeal of Dollar-denominated assets.

The 10-year US Treasury yield traded near 5.08%, close to three-week lows, while the US Dollar Index sat around 101.65 after rising to an 18-month high of 102.94 earlier in the week. Risk-off tone blunted a hawkish Federal Reserve backdrop after inflation data: CPI rose 0.6% month-on-month in September versus 0.4% in August, and PPI increased 1.3% after 0.5%, the largest monthly rise since March 2022. Oil-driven inflation pressures were linked to the Middle East war that began in late February, leaving inflation above the Fed’s 2% target for longer; derivatives pricing implied a 15% chance of an October 27-28 hike and a 90% chance in December. In Canada, markets looked for a December hike while expecting the Bank of Canada to stand pat in October, with underlying inflation near 2% and labour-market slack; forthcoming inflation data and the Q3 Business Outlook Survey were flagged as key inputs ahead of the 28 October decision, alongside an expectation that policy could stay on hold through the rest of 2026.

Trading Strategies For USD/CAD, Rates, And Energy Markets

We suggest derivative traders capitalize on short-term USD/CAD downside momentum while remaining vigilant around key support levels near 1.4138. Since the pair retreated from its recent peak of 1.4299, buying short-dated put options on USD/CAD allows us to capture Canadian Dollar gains driven by strong crude oil prices. Historically, when ten-year US Treasury yields drop sharply toward three-week lows near 5.08%, foreign exchange markets tend to extend these short-term trends before major economic updates reset expectations.

We must prepare for elevated volatility in interest rate markets as both the Federal Reserve and the Bank of Canada hold policy meetings on October 28. Futures markets price in just a 15% chance of a US rate hike this month, but a steep 90% probability for December after September Consumer Price Index inflation jumped 0.6%. Employing interest rate straddles or volatility-based strategies helps us hedge against sharp central bank surprises driven by sticky producer and consumer inflation.

Energy derivatives require long-side protection because ongoing Middle East tensions and stalled US-Iran negotiations continue to push crude prices higher. We advise using commodity call options to gain upside exposure to energy markets while strictly capping overall capital risk. Past energy shocks show that sustained high fuel costs eventually seep into broader non-energy inflation, making long commodity options an effective dual hedge against broader market pullbacks.

Equity And Dollar Index Hedging Tactics

Concerns around artificial intelligence investments are pressuring equity markets, causing a noticeable flight to safety toward government bonds. We recommend using stock index put options or volatility derivatives to protect equity portfolios from further drawdowns in the coming weeks. With the US Dollar Index cooling to 101.65 from its recent 18-month high of 102.94, maintaining downside protection remains essential as capital rotates into defensive assets.
