A forward contract is a type of futures-style agreement that is customised by two individual parties, as opposed to a standardised futures contract determined by an exchange. In a forward, the two sides agree to buy or sell an asset at a set price on a future date, tailoring the terms to their needs. Because it is arranged privately, a forward contract offers flexibility that exchange-traded contracts do not.
Two parties agree today on the price, quantity and delivery date for an asset to be exchanged in the future. When the date arrives, the transaction takes place at the agreed price, regardless of the current market price. This allows both sides to lock in terms in advance, which is often used to manage exposure to price changes in currencies, commodities or other assets.
| Aspect | Forward Contract | Futures Contract |
|---|---|---|
| Terms | Customised between parties | Standardised by an exchange |
| Traded | Over the counter | On an exchange |
| Counterparty risk | Higher, between two parties | Reduced via a clearing house |
Because forwards are private agreements, they carry counterparty risk, the possibility that one side fails to meet its obligations. They are also less liquid than exchange-traded futures and can be harder to exit before the delivery date. The customised nature that makes forwards flexible also makes them more complex to value and manage.
Forward contracts give two parties a flexible way to fix the terms of a future transaction, often to manage exposure to price movements. Understanding how they differ from standardised futures helps clarify the trade-off between flexibility and counterparty risk. Across the derivatives landscape, forwards illustrate how customised agreements complement exchange-traded instruments.
