A share buyback, also known as a share repurchase, occurs when a company buys back its own shares from existing shareholders or the open market.
By repurchasing its shares, the company reduces the number of shares available to the public, known as the outstanding share count.
In simple terms, a share buyback means a company is investing in itself by purchasing its own shares.
Companies may choose to cancel the repurchased shares or hold them as treasury shares for future use.
Share buybacks are often used as an alternative to paying dividends, allowing companies to return value to shareholders in a different way.
A share buyback typically follows a straightforward process.
The company decides to repurchase shares.
The board of directors approves a buyback programme.
The company buys shares from shareholders, usually through the open market.
The repurchased shares are either cancelled or held as treasury shares.
Because there are fewer shares outstanding after the buyback, each remaining share represents a larger ownership stake in the company.
As a result, financial metrics such as earnings per share (EPS) may increase if company earnings remain unchanged.
Companies may repurchase shares for several strategic reasons.
Common reasons include:
Return capital to shareholders: Buybacks are a way to distribute excess cash to investors.
Increase earnings per share (EPS): Reducing the number of outstanding shares can improve EPS and other financial ratios.
Signal confidence: Management may believe the company’s shares are undervalued and view a buyback as a good investment.
Offset share dilution: Buybacks can reduce the impact of employee share schemes or new share issuances.
Improve shareholder value: Fewer outstanding shares can increase each shareholder’s ownership stake in the business.
The decision to buy back shares often depends on the company’s financial position, cash reserves, and long-term strategy.
Suppose a company has 1 million outstanding shares and earns $10 million per year.
Its earnings per share (EPS) would be:
$10 million ÷ 1 million shares = $10 EPS
The company then buys back 100,000 shares, reducing the total share count to 900,000 shares.
Assuming earnings remain the same:
$10 million ÷ 900,000 shares = $11.11 EPS
Although the company’s total earnings have not changed, the earnings attributed to each remaining share have increased.
Share buybacks can influence shareholder value, financial ratios, and market perception. Investors often view buyback programmes as a sign that a company has confidence in its future performance and sufficient cash to invest in itself.
