Fed signals higher terminal rate as yields rise, equities slide and dollar rallies on hawkish dot plot

The Federal Reserve raised rates with all 12 voting members in favour, and markets moved quickly. Short-dated Treasuries sold off while US equities fell, led by the Dow Jones Industrial Average, down more than 1% on Wednesday; Nasdaq edged a small gain. Futures pointed to further declines on Thursday as traders weighed the prospect of additional tightening aimed at the 2% inflation target. Fed fund futures implied a roughly even chance of another hike in October and in December, while stronger-than-expected August retail sales helped push the Atlanta Fed’s GDPNow estimate to 5.1% annualised growth for Q3.

The Dot Plot shifted hawkishly: 16 of 18 officials pencilled in at least one more hike this year, and four saw scope for two further moves. Forecasts showed no rate rises in 2027 or 2028, yet the terminal rate rose to 4%–4.25% from 3.75%, and inflation was not projected back to target until 2029. Core PCE was revised up to 3.7% for this year, while headline inflation was seen at 2.3% next year. Elsewhere, Trump called for 1% rates, USD/JPY jumped more than 100 points to above 156.00, gold fell to its lowest since August, and markets looked to a possible BOJ hike on Friday.

Positioning For Rising Yields And Equity Market Downside

We recommend that derivative traders position for continued upward pressure on short-term yields by utilizing short positions on two-year US Treasury futures. With the Fed signaling a terminal rate of 4% to 4.25% and a robust 5.1% Q3 GDPNow forecast, near-term rate cuts are completely off the table. Historically, hawkish shifts of this scale push short-term yields significantly higher, making put options on Treasury debt a strong play right now.

We should also prepare for further equity market downside by buying put options on the Dow Jones Industrial Average and consumer discretionary ETFs. While cash-rich technology stocks may show some resilience, broader indices are highly vulnerable as the market prices in more rate hikes. Historical data shows that during unexpected Fed tightening cycles, equity volatility spikes, making VIX call options an attractive hedge for the coming weeks.

Opportunities In Currency And Commodities Markets

In the currency markets, we must closely monitor USD/JPY, which has surged past the 156.00 level following the Fed’s hawkish press conference. Derivative traders should consider long-dollar call options but remain cautious of potential Bank of Japan intervention, which historically triggered sharp 300-to-500 pip drops. Trading this pair with knock-out options can help manage the extreme volatility ahead of the BoJ meeting this Friday.

We also see a clear trading opportunity in gold, which has plummeted due to a surging US dollar. Because high real interest rates increase the opportunity cost of holding non-yielding assets, gold futures are likely to face persistent selling pressure. Traders should look to sell rallies in gold or purchase bear put spreads to capitalize on this downward momentum.
