Asian FX holds steady as US yields climb, but MUFG warns volatility could soon return

Asia’s FX and rates markets have remained relatively steady even as US Treasury yields have risen sharply, although MUFG points to growing headwinds for that resilience in the near term. The note observes a divergence between Asia FX and both US yield spreads and absolute US yields, alongside a broader compression in Asia rates relative to US Treasuries. It also cites strength in KRW and TWD, as well as CNY outperformance.

Another marker of calm is positioning implied by options: implied FX volatility in USD/CNH has fallen to multi-decade lows. The analysis argues that the spillover to Asia depends less on the direction of US yields than on their drivers; moves increasingly linked to tighter policy and higher risk premia, together with early signs of risk-off, are framed as a less benign backdrop for the region.

To put this risk in perspective, USD/CNH one-month implied volatility recently hovered near multi-decade lows of 3.8%, a level that historically precedes sharp market corrections. When volatility compressed to similar depths in past cycles, the subsequent breakout triggered rapid devaluations across Asian spot markets. We recommend positioning for this volatility regime shift by implementing long straddle or strangle strategies on liquid Asian currency pairs.

Strategic Derivative Positioning in Rates and Currencies

The underlying driver for this expected shift is the rising US term premium, which has pushed Treasury yields up even as regional central banks maintain accommodative stances. This widening yield spread, paired with a recent rise in global risk-off indicators, signals that the benign environment for Asian assets is ending.
