Fed Decision Looms as Oil Spike Raises Hike Odds and Rekindles Dollar Volatility

The Federal Reserve is set to announce its rate decision at 18:00 GMT on Wednesday, followed by a press conference at 18:30 GMT. Markets expect the FOMC to keep rates at 3.5%-3.75% for a fifth consecutive meeting in July, though the CME FedWatch Tool assigns a nearly 30% chance of a 25 bps hike, up from 15% a week ago. Oil has re-entered the inflation debate: after dropping about 35% from May to end-June, WTI rose above $90 from $67 at the start of July as US-Iran strikes disrupted Strait of Hormuz activity, and it remains up nearly 20% this month after a partial pullback.

OCBC data put July hike odds at 10% after benign US inflation prints, before rebounding to 35% as oil climbed; its framework also references roughly 55 bp of cumulative tightening priced through mid-2027. A surprise 25 bps move would likely lift the USD and push EUR/USD lower, while a hold shifts attention to dissents and messaging. Warsh’s earlier testimony was scored 5.4/10 on the FXS Speechtracker. Technically, EUR/USD support is flagged at 1.1280, 1.1160 and 1.1000, with resistance at 1.1460-1.1490, 1.1570 and 1.1635.

Derivatives Market Volatility Amid Fed Decision

We must prepare for heightened volatility in the derivatives market today as the Federal Reserve announces its interest rate decision. While a policy pause at 3.5%–3.75% is the baseline expectation, the probability of a surprise 25 basis point hike has climbed to nearly 30%, up from just 15% last week. We recommend that option traders look at buying straddles on the US Dollar to capture sharp, near-term moves regardless of the Fed’s final decision.

The primary driver behind this sudden uncertainty is the 20% spike in WTI crude oil this month, which recently cleared the $90 per barrel mark. Historically, energy shocks of this scale, similar to the supply disruptions seen in early 2022, have forced central banks into aggressive tightening cycles to prevent stubborn, secondary inflation. For currency derivative traders, the EUR/USD pair is currently coiled in a tight range below its 50-day moving average near 1.1460.
