Sterling Rebounds as Oil Slump Hits Dollar, with Fed-BoE Divergence Set to Drive GBP/USD

Sterling rose about 0.20% on Friday as falling oil prices weighed on the US dollar, even as the US-Iran conflict pointed to further escalation. The move was not enough to reverse the broader picture, with GBP/USD still set to end the week down nearly 0.70%. In the US, S&P Global data showed mixed momentum: the Manufacturing PMI slipped to 53.8 from 53.9, undershooting the 54.5 forecast, while the Services PMI climbed to 53.6 from 51.2, well above the 51 estimate.

Rate expectations continued to firm. Markets still lean towards Federal Reserve tightening in 2026, and for the July meeting pricing implies a 59% probability of no change with rates at 3.50%-3.75%, alongside a 41% chance of a hike, up nearly 8% on the day. In the UK, S&P Global reported Composite, Services and Manufacturing PMIs all expanded versus June and beat forecasts. Next week, the Fed is expected to keep rates steady, though hike odds were described as capable of reaching 50%, while the Bank of England is seen holding with an 88% probability; the implied policy gap points to potential GBP/USD downside if US rates rise while UK rates do not.

Heightened Volatility Ahead For GBP/USD As Central Banks Prepare Key Decisions

We suggest derivative traders prepare for heightened volatility in the GBP/USD pair over the coming weeks as critical central bank decisions approach. Although the Pound managed a minor 0.20% gain today due to falling oil prices, it is still on track to finish the week down nearly 0.70%. With global crude benchmarks slipping back toward the $78 mark, the short-term pressure on the US Dollar has eased, but the underlying trend remains bearish for the Pound.

We must closely watch the shifting odds for the Federal Reserve’s upcoming meeting, where a rate hike is fast becoming a real possibility. Robust US Services PMI data of 53.6, boosted by the massive tourism and economic tailwinds of the 2026 World Cup, has pushed the probability of a Fed hike up to 41%. If the Fed chooses to tighten while the market is positioned for a pause, we expect a swift and aggressive rally in the US Dollar.

Trading Strategies For A Divergent Policy Outlook

Meanwhile, in the UK, traders must navigate political uncertainty surrounding Prime Minister Andy Burnham’s fiscal policies despite positive domestic manufacturing data. The Bank of England is widely expected to keep interest rates unchanged at its meeting next Thursday, with implied market probabilities standing at 88%. This widening interest rate differential between a hawkish Fed and a pausing Bank of England points to a looming downward move for the GBP/USD pair.

To position for this, we recommend derivative traders utilize GBP/USD put options to capture the downside while strictly limiting risk. Selling sterling futures on rallies toward short-term resistance levels also aligns with historical trends of monetary policy divergence. By purchasing out-of-the-money puts expiring in mid-August, we can protect portfolios against a rapid drop if the Fed delivers a hawkish surprise.
