A retracement is a temporary reversal in the direction of a product’s price movement within a larger trend. In other words, the price pulls back against the prevailing trend for a short period before, in many cases, resuming its original direction. It’s a normal part of how markets move, rather than a sign that the underlying trend has necessarily ended.
It’s easy to confuse a retracement with a reversal, but the two mean very different things for a trade. A retracement is a short-term pullback within a trend that’s still broadly intact, while a reversal marks a genuine change in the trend’s overall direction. Making one for the other can lead to closing a position too early, or holding on well past the point a trend has actually turned.
Technical analysts often use retracement levels to estimate how far a pullback might extend before the original trend potentially resumes. The most widely used tool for this is Fibonacci retracement, which plots horizontal lines at key percentage levels between a recent high and low. These levels are then watched alongside other indicators, such as support and resistance zones, moving averages, or candlestick patterns, to build a fuller picture rather than relying on one signal alone.
The Fibonacci levels traders refer to most often are 23.6%, 38.2%, 50%, and 61.8%. A shallow retracement that stalls near the 23.6% or 38.2% level may suggest the trend has strong momentum, while a deeper pullback towards 61.8% can indicate the trend is losing steam, though neither outcome is certain.
As a precaution, it’s worth remembering that retracement levels are a guide based on historical price behaviour, not a guarantee of where price will go next. A pullback that looks like a retracement can still turn into a full reversal, and relying on retracement levels alone, without proper risk management, can leave a trader exposed if the market doesn’t behave as expected.
Retracements are a useful lens for understanding short-term price movement within a longer trend, but they work best as one tool among several. Combining them with broader market context and solid risk management gives a more balanced read than watching retracement levels in isolation.
